Chapter -1 Introduction to Economics As an MBA student you need to study Managerial Economics which is concerned with decision making

by managers. As you all are aware that the main job of managers is decision making only. Before making a decision one has to take into accounts so many things. And here comes the importance of managerial economics. Meaning of Economics: Economics can be called as social science dealing with economics problem and mans economic behavior. It deals with economic behavior of man in society in respect of consumption production! distribution etc. economics can be called as an unending science. "here are almost as many definitions of economy as there are economists. #e know that definition of subject is to be e$pected but at this stage it is more useful to set out few e$amples of the sort of issues which concerns professional economists. Example: %or e.g. most of us want to lead an e$citing life i.e. life full of e$citements adventures etc. but unluckily we do not always have the resources necessary to do everything we want to do. "herefore choices have to be made or in the words of economists &individuals have to decide'''''&how to allocate scarce resources in the most effective ways(. %or this a body of economic principles and concepts has been developed to e$plain how people and also business react in this situation. Economics provide optimum utili)ation of scarce resources to achieve the desired result. It provides the basis for decision making. Economics can be studied under two heads: 1) Micro Economics 2) Macro Economics Micro Economics: It has been defined as that branch where the unit of study is an individual firm or household. It studies how individual make their choices about what to produce how to produce and for whom to produce and what price to charge. It is also known as the price theory is the main source of concepts and analytical tools for managerial decision making. *arious micro'economic concepts such as demand supply elasticity of demand and supply marginal cost various market forms etc. are of great significance to managerial economics.

Macro Economics: Its not only individuals and forms who are faced with having to make choices. ,overnments face many such problems. %or e.g. -ow much to spend on health -ow much to spend on services -ow much should go in to providing social security benefits. "his is the same type of problem facing all of us in our daily lives but in different scales. It studies the economics as a whole. It is aggregative in character and takes the entire economic as a unit of study. Macro economics helps in the area of forecasting. It includes .ational Income aggregate consumption investments employment etc. Meaning of managerial economics: It is another branch in the science of economics. /ometimes it is interchangeably used with business economics. Managerial economic is concerned with decision making at the level of firm. It has been described as an economics applied to decision making. It is viewed as a special branch of economics bridging the gap between pure economic theory and managerial practices. It is defined as application of economic theory and methodology to decision making process by the management of the business firms. In it economic theories and concepts are used to solve practical business problem. It lies on the borderline of economic and management. It helps in decision making under uncertainty and improves effectiveness of the organi)ation. "he basic purpose of managerial economic is to show how economic analysis can be used in formulating business plans. Definitions of managerial economics: In the words of Mc .air and Merriam ( Managerial Economics consists of use of economic modes of thought to analy)e business situation(. According to /pencer and /eigelman0&it is defined as the integration of economic theory with business practice for the purpose of facilitating decision making and forward planning by the management(. It deals with the application of economic principles and methodologies to the decision making process within the firm under the given situation.

In other words it is prescriptive rather then descriptive. It is known as the 9normative micro economics of the firm. 3 Macro Economics is also useful to managerial economics7 Macro economics provides an intelligent understanding of the environment in which the business unit must operate. "his understanding enables a business e$ecutive to adjust in the best possible manner with e$ternal forces over which he has no control but which play a crucial role in the well being of his concern.

/cope is something which tells us how far a particular subject will go. As far as Managerial Economic is concerned it is very wide in scope. It takes into account almost all the problems and areas of manager and the firm. "herefore demand analysis is something which is necessary for the production function to happen.

Managers not only assess the current demand but he has to take into account the future demand also. 23 roduction function: ;onversion of inputs into outputs is known as production function. #ith limited resources we have to make the alternative uses of this limited resource. %actor of production called as inputs is combined in a particular way to get the ma$imum output. #hen the price of input rises the firm is forced to work out a combination of inputs to ensure the least cost combination. 43 Cost anal*sis: ;ost analysis is helpful in understanding the cost of a particular product. It takes into account all the costs incurred while producing a particular product. =nder cost analysis we will take into account determinants of costs method of estimating costs the relationship between cost and output the forecast of the cost profit these terms are very vital to any firm or business. 53 In6entor* Management: #hat do you mean by the term inventory2 #ell the actual meaning of the term inventory is stock. It refers to stock of raw materials which a firm keeps. .ow here the ?uestion arises how much of the inventory is ideal stock. Both the high inventory and low inventory is not good for the firm. Managerial economics will use such methods as AB; Analysis simple simulation e$ercises and some mathematical models to minimi)e inventory cost. It also helps in inventory controlling. 73 #d6ertising: Advertising is a promotional activity. In advertising while the copy illustrations etc. are the responsibility of those who get it ready for the press the problem of cost the methods of determining the total advertisement costs and budget the measuring of the economic effects of advertising '''' are the problems of the manager. "heres a vast difference between producing a product and marketing it. It is through advertising only that the message about the product should reach the consumer before he thinks to buy it. Advertising forms the integral part of decision making and forward planning. 83 ricing s*stem: -ere pricing refers to the pricing of a product. As you all know that pricing system as a concept was developed by economics and it is widely used in managerial economics. 8ricing is also one of the central functions of an enterprise. #hile pricing commodity the cost of production has to be taken into account but a complete knowledge of the price system is ?uite essential to determine the price. It is also important to understand how product has to be priced under different kinds of competition for different markets.

As we all know that we have scarce resources and unlimited needs. #e have to make the alternate use of the available resources. %or the allocation of the resources various advanced tools such as linear programming are used to arrive at the best course of action.

Business decision making is essentially a process of selecting the best out of alternative opportunities open to the firm. It is in this area of decision making that economic theories and tools of economic analysis contribute a great deal.

1) "pportunit* cost principle: By the opportunity cost of a decision is meant the sacrifice of alternatives re?uired by that decision. -or e3g3 a5 "he opportunity cost of the funds employed in ones own business is the interest that could be earned on those funds if they have been employed in other ventures. b5 "he opportunity cost of using a machine to produce one product is the earnings forgone which would have been possible from other products. c5 "he opportunity cost of holding <s. +CCCas cash in hand for one year is the +CD rate of interest which would have been earned had the money been kept as fi$ed deposit in bank. Its clear now that opportunity cost re?uires ascertainment of sacrifices. If a decision involves no sacrifices its opportunity cost is nil. %or decision making opportunity costs are the only relevant costs. 2) Incremental principle: It is related to the marginal cost and marginal revenues for economic theory. Incremental concept involves estimating the impact of decision alternatives on costs and revenue emphasi)ing the changes in total cost and total revenue resulting from changes in prices products procedures investments or whatever may be at stake in the decisions. "he very important problem in decision making is to maintain the right balance between the long run and short run considerations. -or example< /uppose there is a firm with a temporary idle capacity. "here fore the contribution to overhead and profit is <s.+G' per unit 4<s.@CCCG' for the lot5 Analysis7 %rom the above e$ample the following long run repercussion of the order is to be taken into account7 +5 If the management commits itself with too much of business at lower price or with a small contribution it will not have sufficient capacity to take up business with higher contribution. 15 If the other customers come to know about this low price they may demand a similar low price. /uch customers may complain of being treated unfairly and feel discriminated against. In the above e$ample it is therefore important to give due consideration to the time perspectives. &a decision should take into account both the short run and long run effects on revenues and costs and maintain the right balance between long run and short run perspective(. 5) Discounting rinciple: Ane of the fundamental ideas in Economics is that a rupee tomorrow is worth less than a rupee today. /uppose a person is offered a choice to make between a gift of <s.+CCG' today or <s.+CCG' ne$t year. .aturally he will chose <s.+CCG' today. According to this principle an input should be so allocated that the value added by the last unit is the same in all cases. Economics contributes a lot to the managerial economics. Mathematics and managerial economics: Mathematics in ME has an important role to play. Businessmen deal primarily with concepts that are essentially ?uantitative in nature e.g. demand price cost wages etc. "he use of mathematical logic I the analysis of economic variable provides not only clarity of concepts but also a logical and systematical framework. !tatistics and managerial economics: /tatistical tools are a great aid in business decision making. /tatistical techni?ues are used in collecting processing and analy)ing business data testing and validity of economics laws with the real economic phenomenon before they are applied to business analysis. "he statistical tools for e.g. theory of probability forecasting techni?ues and regression analysis help the decision makers in predicting the future course of economic events and probable outcome of their business decision. /tatistics is important to managerial economics in several ways. ME calls for marshalling of ?uantitative data and reaching useful measures of appropriate relationship involves in decision making. In order to base its price decision on demand and cost consideration a firm should have statistically derived or calculated demand and cost function. As a student of MBA you should be familiar with generation interpretation and use of accounting data. Concept of Demand As we have indicated earlier 9demand is a technical concept from Economics. :emand for product implies7 a5 desires to ac?uire it b5 willingness to pay for it and c5 Ability to pay for it. All three must be checked to identify and establish demand. %or e$ample 7 A poor mans desires to stay in a five'star hotel room and his willingness to pay rent for that room is not 9demand because he lacks the necessary purchasing power! so it is merely his wishful thinking. /imilarly a misers desire for and his ability to pay for a car is not 9demand because he does not have the necessary willingness to pay for a car. Ane may also come across a well'established person who processes both the willingness and the ability to pay for higher education. But he has really no desire to have it he pays the fees for a regular cause and eventually does not attend his classes. "hus in an economics sense he does not have a 9demand for higher education degreeGdiploma. It should also be noted that the demand for a productE'a commodity or a serviceEhas no meaning unless it is stated with specific reference to the time its price price of is related goods consumers income and tastes etc. "his is because demand as is used in Economics varies with fluctuations in these factors. "hese socio'psychological determinants of demand often defy any theoretical construction! these are non'economic and non'market factors0highly indeterminate. In some cases the individual reveal his choice 4demand5 preferences! in some cases his choice may be strongly ordered. #e will revisit these concepts in the ne$t unit. Mou may now note that there are various determinants of demand which may be e$plicitly taken care of in the form of a demand function. By contrast a demand curve only considers the price'demand relation other things 4factors5 remaining the same. "his relationship can be illustrated in the form of a table called demand schedule and the data from the table may be given a diagrammatic representation in the form of a curve. In other words a generali)ed demand function is a multivariate function whereas the demand curve is a single variable demand function. Much of this specification and its form depends on the nature of demand itself E its type and determinants. %rom this standpoint we can talk about a few other distinct concepts of demand7 i) Direct and Deri6ed Demands :irect demand refers to demand for goods meant for final consumption! it is the demand for consumers goods like food items readymade garments and houses. By contrast derived demand refers to demand for goods which are needed for further production! it is the demand for producers goods like industrial raw materials machine tools and e?uipments.

"hus the demand for an input or what is called a factor of production is a derived demand! its demand depends on the demand for output where the input enters. In fact the ?uantity of demand for the final output as well as the degree of substituabilityGcomplementarty between inputs would determine the derived demand for a given input. -or example< the demand for gas in a fertili)er plant depends on the amount of fertili)er to be produced and substitutability between gas and coal as the basis for fertili)er production. -owever the direct demand for a product is not contingent upon the demand for other products. ii) Domestic and Industrial Demands "he e$ample of the refrigerator can be restated to distinguish between the demand for domestic consumption and the demand for industrial use. In case of certain industrial raw materials which are also used for domestic purpose this distinction is very meaningful. -or example< coal has both domestic and industrial demand and the distinction is important from the standpoint of pricing and distribution of coal. iii) #utonomous and Induced Demand #hen the demand for a product is tied to the purchase of some parent product its demand is called induced or derived. -or example the demand for cement is induced by 4derived from5 the demand for housing. As stated above the demand for all producers goods is derived or induced. In addition even in the realm of consumers goods we may think of induced demand. ;onsider the complementary items like tea and sugar bread and butter etc. "he demand for butter 4sugar5 may be induced by the purchase of bread 4tea5. Autonomous demand on the other hand is not derived or induced. =nless a product is totally independent of the use of other products it is difficult to talk about autonomous demand. In the present world of dependence there is hardly any autonomous demand. .obody today consumers just a single commodity! everybody consumes a bundle of commodities. Even then all direct demand may be loosely called autonomous. i6) erishable and Durable /oods@ Demands Both consumers goods and producers goods are further classified into perishableGnon' durableGsingle'use goods and durableGnon'perishableGrepeated'use goods. "he former refers to final output like bread or raw material like cement which can be used only once. "he latter refers to items like shirt car or a machine which can be used repeatedly. In other words we can classify goods into several categories7 single'use consumer goods single'use producer goods durable'use consumer goods and durable'use producers goods. "his distinction is useful because durable products present more complicated problems of demand analysis than perishable products. .on'durable items are meant for meeting immediate 4current5 demand but durable items are designed to meet current as well as future demand as they are used over a period of time. /o when durable items are purchased they are considered to be an addition to stock of assets or wealth. Because of continuous use such assets like furniture or washing machine suffer depreciation and thus call for replacement. "hus durable goods demand has two varieties E replacement of old products and e$pansion of total stock. /uch demands fluctuate with business conditions speculation and price e$pectations. <eal wealth effect influences demand for consumer durables. 6) .ew and $eplacement Demands

"his distinction follows readily from the previous one. If the purchase or ac?uisition of an item is meant as an addition to stock it is a new demand. If the purchase of an item is meant for maintaining the old stock of capitalGasset it is replacement demand. /uch replacement e$penditure is to overcome depreciation in the e$isting stock. 8roducers goods like machines. "he demand for spare parts of a machine is replacement demand but the demand for the latest model of a particular machine 4say the latest generation computer5 is anew demand. In course of preventive maintenance and breakdown maintenance the engineer and his crew often e$press their replacement demand but when a new process or a new techni?ue or anew product is to be introduced there is always a new demand. Mou may now argue that replacement demand is induced by the ?uantity and ?uality of the e$isting stock whereas the new demand is of an autonomous type. -owever such a distinction is more of degree than of kind. %or e$ample when demonstration effect operates a new demand may also be an induced demand. Mou may buy a new *;< because your neighbor has recently bought one. Mours is a new purchase yet it is induced by your neighbors demonstration. 6i) -inal and Intermediate Demands "his distinction is again based on the type of goods' final or intermediate. "he demand for semi' finished products industrial raw materials and similar intermediate goods are all derived demands i.e. induced by the demand for final goods. In the preceding unit you have been e$posed to a number of price'income factors or determinants' own price related price own income'disposable and discretionary related income advertisement price e$pectation etc. In addition it is important to consider socio'psychological determinants specially demographic sociological and psychological factors affecting demand. #ithout considering these factors long'run demand forecasting is not possible. /uch factors are particularly important for long'run active forecasts. An analysis of factors is specially important depending upon whether it is the aggregate demand in the economy or the industrys demand or the companys demand or the consumers! demand which is being predicted. Also for a long'run demand forecast trend factors are important! but for a short'run demand forecast cyclical and seasonal factors are important. @5 ;hoice of techni?ues7 "his is a very important step. Mou have to choose a particular techni?ue from among various techni?ues of demand forecasting. /ubse?uently you will be e$posed to all such techni?ues statistical or otherwise. "he :elphi "echni?ues followed by the ,reeks earlier thus generates &reasoned opinion( in place of &unstructured opinion(! but this is still a poor pro$y for market behavior of economic variables. 65 ;onsumers /urvey' ;omplete Enumeration Method7 =nder this the forecaster undertakes a complete survey of all consumers whose demand he intends to forecast Ance this information is collected the sales forecasts are obtained by simply adding the probable demands of all consumers. "he principle merit of this method is that the forecaster does not introduce any bias or value judgment of his own. -e simply records the data and aggregates. But it is a very tedious and cumbersome process! it is not feasible where a large number of consumers are involved. Moreover if the data are wrongly recorded this method will be totally useless. >5 ;onsumer /urvey'/ample /urvey Method7 =nder this method the forecaster selects a few consuming units out of the relevant population and then collects data on their probable demands for the product during the forecast period. "he total demand of sample units is finally blown up to generate the total demand forecast. ;ompared to the former survey this method is less tedious and less costly and subject to less data error! but the choice of sample is very critical. If the sample is properly chosen then it will yield dependable results! otherwise there may be sampling error. "he sampling error can decrease with every increase in sample si)e @5 End'use Method of ;onsumers /urvey7 =nder this method the sales of a product are projected through a survey of its end'users. A product is used for final consumption or as an intermediate product in the production of other goods in the domestic market or it may be e$ported as well as imported. "he demands for final consumption and e$ports net of imports are estimated through some other forecasting method and its demand for intermediate use is estimated through a survey of its user industries.

#e shall now move from simple to comple$ set of methods of demand forecasting. /uch methods are taken usually from statistics. As such you may be ?uite familiar with some the statistical tools and techni?ues as a part of ?uantitative methods for business decisions. 4+5 "ime series analysis or trend method7 =nder this method the time series data on the under forecast are used to fit a trend line or curve either graphically or through statistical method of Jeast /?uares. "he trend line is worked out by fitting a trend e?uation to time series data with the aid of an estimation method. "he trend e?uation could take either a linear or any kind of non'linear form. It is also known as the 9complete system approach or 9econometric model building. In your earlier units we have made reference to such econometric models. 8resently we do not intend to get into the details of this method because it is a subject by itself. "he efficiency of production process is determined by the proportions in which various inputs are used the absolute level of each input and productivity of each input at various levels. /ince inputs have a cost attached the degree of efficiency in production gets translated into a level of costs per units of output. #hen making the decision of what to produce and what not to produce the study of production is needed. "he discussion in this lesson covers decision rules for determining the ?uantity of various inputs to produce a firms output under different circumstances. It also develops a basis upon which firms costs can be constructed. After all a firm incurs costs because it must pay for productive factors. "hus an understanding of production helps provide a foundation for the study of cost. Business firms produce goods or service as a means to an end. Besides meeting of final consumer needs the end objective of a firm may be to ma$imi)e profits to gain or maintain market share to achieve a target return on investment or any combination there of. In case of public goods the objective may be to provide a particular service such as education and health within the bounds of a budget constraint. "he relevant costs are also referred to as the incremental costs. "here are three main categories of relevant or incremental costs.
