safehands,oratleastperceivedbythegeneralpublictobeinsafehands.
ThereisnodenyingthefactthatDrRaghuramRajanisoneofthefinestbrains
whenitcomestoEconomics.Applaudedbysomeasoneoftheveryfew
economiststowarnabout2008crisismuchaheadofthetime,heiswidely
respectedandcreditedwithsoundunderstandingofcomplexmacroeconomics
issues.
ThelasttimeacentralbankergotsomuchrespectandpublicsupportwasAlan
Greenspanin2002era.TheotherEconomist,whogotsomuchrespectfrom
Indianpublic/experts/intellectuals,wasDrManmohanSinghasIndiasPMin
200409era.Needlesstosay,publicopinionishardlytherightbarometerfor
gauginglongtermimpactifonegoesbythedisdainboththesegentlemennow
attractfromacademiaandgeneralpublicalikeaspublicopinion,fickleatbest,
isalwaysswayedbyperceptionratherthanhardfacts.
TheargumentsmadeinsupportofDrRajanaremultifoldandcoveralmostevery
possiblegroundtodemonstratehowRajanisthebestmanforthejobandhow
wrongisSubramanianSwamy.ThemainargumentsgivenbysupportersofDr
Rajanareasfollows:
1.DrRajanhasbeenabletokeepinflationundercontrolbykeepinginterest
rateshighinitiallyanddidntsuccumbtopoliticalpressure(greatestvirtueinthe
countryofSingham).Thishardstancetowardsinflationkeptcheapmoneyout
anddidntallowbuildupofanothersubprimescenarioinIndia.
2.HehascrackedopentheNPAissueofbanksandbroughtoutthemuckin
open.Thiscleansingofbankbalancesheetswillusherinaneweraof
transparencyandwillfixthenexusofpoliticianbankerbureaucratforever,asthe

Alltheaboveargumentsseemquitevalidonthefaceofit,butthenkeepinmind
thatthecriticismofRaghuramRajanisnotmadebysomeusualanalystbutnone
otherthanDrSubramanianSwamyoneofthesharpestbrainsaroundwithan
enviabletrackrecordofprovinghispoints.Soratherthanjumpingindefenseof
RaghuramRajan,itismuchbettertohaveadeeperlookatthecritique,sinceDr
Swamyhasareputationofnotmakingfalseclaimswithoutsupportfrom
necessarydata.Soratherthandebatingonissueslikenosofpaperspublished,
whoisthebettereconomist,etc.,letusfocusonthemajorissueofinterestrates
andinflation,whichseemstobetheboneofcontentionamongfanboysandDr
Swamy.
ThereisnodebatethatinflationhasremainedwithinlimitssinceDrRajantook
overRBIin2013however,thelowinflationhasbeenmoreofafunctionof
massivedropinoilpricesandcommodityprices.Since2013,oilpriceshave
droppedfromtheheightsofUS$90abarreltoUS$40abarrel(55%drop).
Further,bychoosingnottopassthispricedropbenefittoconsumers,Indiangovt
hasbeenabletomanageitshighfiscaldeficit,whichinturncalmeddownits
currency.Further,ModiGovthasbeenquiteproactiveincontrollingfood
inflationbytakingquickactions,beitimportoffooditemsoractionagainst
hoarders.Hence,tosaythatinflationinIndiaisdownduetostrongmonetary
policyandhighinterestratesisnothingbutabigmyth.Infactalittlebitof

movementinoilpricesinlastquarterhasalreadyperkeduptheinflation.
Hence,itisobviousthathighinterestrateregimehasnothingtodowithinflation
andinfacteverythingtodowithlowgrowthfacedbyIndia.Interestingly,
everyonehasjumpedonSubramanianSwamy,harpingonthefactofratecutsnot
passedbybankstoconsumersandtalkingofheadlineinterestrate,whiletotally
forgettingthatSwamyisnottalkingofmaininterestratebutinterestrate
availabletoSMEsector.Interestingly,whileinterestratesforlargecorporate
hoveraround9%,interestratesforSMEsectorhoverintherangeof16%to22%
andnoattempthasbeenmadetobringdownthisrate.
Worldwide,andespeciallyintheWesternworld,monetarypoliciesareeffective
toolstomanageinflationhowever,theeconomiststrainedinWesternviewneed
tounderstandthatIndiaisnotWestanddoesnothavetheluxuryofenormous
resourcesorwelloiledsupplychain.InflationinIndiaisnotafunctionofmore
demandbutsupplysideconstraints,whichbecomeworsewithhigherinterest
ratesandcronycapitalism.Sofar,notonlyhasRBIfailedinbringingdown
overalllendingratesingeneraleconomy,ithasalsonotworkedonmaininflation
whichisplaguingmiddleclassandpoorinIndia.
Unfortunately,alldiscussionsrelatedtoinflationinIndiarevolvearoundfood
prices,whileinactualthebiggershareisconsumedbyhousingsector.Onan
average,almost34%ofahouseholdincomegoestowardsmeetingthehousing
cost(Rent/EMI),andthankstoliberalpolicies/cronycapitalismindulgedby
banks(primarilyPSUBanks),thepricesofhousinghaveremainedstronginIndia
andinfactaremuchhigherthaneventhepricesinDrRajansadoptedcountry.
In2008,whenthewholeworldwasreelingundersevereliquiditycrunchand
assetpricescollapsedlikeanything,IndianrealestateandIndianeconomy
remainedinsularandthatwasnotduetosheerbrainofDrManmohanSinghbut
sheerluckintheformof6thPayCommissionandcronycapitalismofPSUbanks
(bankspumpedcapitalinrealestatefirmsandthusallowedthemtokeepprices
high)thatsavedthedayforIndianeconomyandbuilders.

However,thisbenevolenceofIndianbankscreatedothervictimsthatisoverall
economicgrowthingeneralandmiddleclassinparticular.Thecontinuedhigh
realestatecost(EMI/Rent)lefthardlyanysurpluscashinthehandsofan
averageconsumerandinturnledtocontinuedslowdownintheIndianindustry
(afactclearlyvisibleifonegoesbyalmostflatgrowthofwhitegoods,commercial
vehicles,etc.),whichwasalreadyreelingunderhighinterestcosts.
Nowonemayargueastowhatistherelationbetweenhousingpriceswith
inflationandinterestrates.Bykeepinginterestratesforhousingat11%while
lendingrateforSMEat14%,RBIhascrowdedoutmoneyfromallsectorsand
divertedittohousing.Giventhepowerofleverageandfaultyincometaxlaws,
investorsareearning30%to36%returnsfromrealestateandthuscreating
capitalscarcityandhigherinterestrates.Today,anSMEorahospitaloran
educationalinstitutepayinterestratesinorderof14%+whilehousingloansare
disbursedat11%orlower,andontopofitgetsignificantincometaxrebate.
DrRajan,inhis2005address,hadobservedthatongoingfinancialdevelopments
hadmadetheworldariskierplace(no,hedidntpredictthe2008crisisas
believedpopularly)andraisedconcernsregardingbanksinabilitytohandlerisks
beyondalimitduetoflawedrewardstructure.Interestingly,despitedeepinsight
intotheworkingsofbankingsystem,theRBIGovernorinIndianeverrestrained
banksfromprovidingadditionalliquiditytorealestateorstoppedfancy
derivativeschemeslikeinterestsubvention,etc.Thiscontinuedliquiditygivento
housingsectorintheformoflowerinterestratesandsubventionschemeshas
createdmassivebuildupofriskinIndianbankingsystemintheformofhousing.
Strangely,DrRajandidnttakeanyactionintermsofnormalizingexposureto
housingsector.
Hence,DrSubramanianSwamyiscorrectwhenhesaysthatDrRaghuramRajan
haswreckedtheeconomybywrongpolicies,sincecontinuous22%interestrate
haswreckedSMEsectorduetohighcostsandlowdemandasaveragehousehold
hashardlyanycashsurplusleftafterpayingforrealestatecosts(Rent/EMI).

SoratherthansavingandsteeringIndianeconomy,thepoliciesofpresent
GovernorhavepushedIndiainauniquecrisiswithalmostnoindustrialgrowth

growthexceptsomesmallsliversofhopeonaccountofmassivefundingto
startups.
NowwithoilslowlylimpingbacktoUS$50perbarrelandabove,and7thPay
Commissiononthehorizon,Indianeconomyisgoingtofacedoublewhammyfor
whichneitherIndianFinanceMinistrynorRBIarewellprepared.
SowhyistheresuchwidesupportforDrRaghuramRajanandsomuchdisdain
forDrSwamy?Interestingly,thereasonsdontlieineconomicsdataorhardfacts
butinhumanbehaviour.
WeallloveDrRajanbecauseheissomuchlikeusandrepresentsouraspirations
beithiseducation(IIT,IIMA,MIT),hiscareerpath(ChicagoProfessor,IMF,
RBIGovernor),whichweallaspireforusorforourkidstohave.Notinthe
distantpast,weallwentgagaoveracertainothereconomistwhoruledthis
countryfor10yearsanddespiteallharddata/evidenceaboutlackofmoral
compassandcorruption,wekepthimreveredandonthealtarofperfection.So
thisisbasicallyaboutusandnotatallaboutDrRajanorDrManmohanSingh.
NowonDrSwamythereasonforthedisdainandsmirksthrownathimbythe
greatmiddleclassisobviousasDrSwamyisthatsuperintelligentlonewarriorin
theclasswhomweallsecretlyadmirebuthavenoneoftheintellect,gutsor
courage,andhencemockhim,becausehoweverhardwetry,wecantbehim.
