6.Safetynethospitalsareacategoryofhospitalsthatprovideadisproportionatelevelofcharitycare
comparedtootherfacilities.4ThesehospitalsreceiveHospitalDisproportionateSharePaymentsfrom
CMStohelpoffsetthecostofcaringforlargenumbersofMedicaid,Medicareanduninsuredpatientswho
resultinuncompensatedcare.ThePatientProtectionandAffordableCareActcallsforDSHpaymentsto
besignificantlyreducedoveraperiodofyearsthisreductionwaswrittenintothelawunderthe
assumptionthattheexpansionofMedicaidcoveragewouldreducethenumberofuninsuredindividuals,
meaningsafetynethospitalswould,intheory,havelessuncompensatedcarecoststooffset.However,
theSupremeCourt'sdecisiontomakestates'expansionofMedicaidoptionalcouldcreateafinancial
challengeforsafetynethospitalsinstatesthatforgoexpansion.
7.AslightmajorityofhospitalsintheU.S.arepartofahealthsystem.AccordingtotheAHA,3,007,or

26.Thepaymentahospitalreceivesfortheserviceitprovidesvariesbasedonthepayer.Governmental
payers,includingMedicareandMedicaid,setrates,andnearlyeveryhospitalchoosestoacceptthemin
ordertohaveaccesstothesepatients.Withcommercialpayers,hospitalscannegotiateratesbasedon
expectedvolumeandotherfactorshowevermanycommercialratesaresetbasedonapercentof
MedicareorsomeotherformulathatusesMedicareratesasabaselinefigure.Therefore,cutsto
MedicareratesmayhavealargerimpactonhospitalfinancesthanjustamongMedicarepatients.
27.ThemajorityofpatientstreatedbyhospitalsarecoveredbyMedicare(40.9percentofpatientstreated

28.Nonprofithealthsystemsreceivetaxexemptstatusbecauseofthebenefitstheyprovidetotheir
communities.However,therehasbeengreaterscrutinybylawmakersandthepublicinthepasttwoto
threeyearsastowhetherthetaxbreaksareequivalenttothelevelofcharitycareorotherbenefits
providedbythehospitals.AspartofthePPACA,theIRShasimplementedstricterreportingrequirements,
andmanystateandlocalgovernmentshavearecurrentlyevaluatinghospitaltaxbreaks.(See:"Health
Reform'sNewCharityCareRequirementsforHospitals:AchievingCompliancetoAvoidPenalties
"and"CharityCareandPropertyTaxes:WhyTheyAreNowInseparable.")

29.AspartofthePPACA,hospitalsagreedtoroughly$155billioninpaymentcutsfromMedicareand
Medicaidover10years.Further,theAmericanTaxpayerReliefActof2012,betterknownasthefiscalcliff
deal,broughtonfurthercutstohospitalpaymentrates.Together,theseadjustmentswillslowthegrowth
ofMedicarespending.However,hospitalswillnotactuallybereimbursedalowerrateyeartoyear.
Instead,growthinMedicarepaymentswillbeslowedtheyareexpectedtofallsignificantlyunderthe
inflationrateforthenextdecade.CMS'proposedrulefor2014paymentsprovidesjusta0.8%increasein
Medicareinpatientpaymentratesover2013.
30.VariousreformsunderthePPACAareslowlyincreasingthepercentageofMedicarepaymentrates,
undertheformulaCMSuses,thataretiedtohospitalperformance.ThePPACAimplementedthehospital
ValueBasedPurchasingprogram,whichinFY2014willtie1.25percentofhospitalpaymentstotheir
performanceonvariousqualityandpatientexperienceindicators.UndertheHospitalReadmissions
Reductionprogram,hospitalswouldconcedeamaximumof2percentofMedicarepaymentsfor
excessivereadmissionsinFY2014.And,astheadagegoes:"whereMedicaregoes,sogoesprivate
payers."Manyprivatepayershaveenteredintovarioustypesofvaluebasedcontractswithproviders.
RecentlyUnitedHealthcaresaiditplanstodoublethenumberofitsvaluebasedcontracts.
31.Thefinancialimpactofthesevaluebasedreformsisexpectedtohaveasignificantimpactonlow
performinghospitals.Forexample,a300bedhospitalwithpoorqualitymetricswouldbepenalized
approximately$1.3millionayear,beginningin2015,underCMSvaluebasedreforms.14
32.Theimpetusforvaluebasedcareisdrivenbytwocoreforces:1)therisingcostofmedicalcareand
2)thelackofpredictablequality.Inregardtothelatterforce,medicalerrorsandhealthcareassociated
infectionscontinuetooccuratalarmingratesinU.S.hospitals.Accordingtoa2007studybytheCDC15
thatexaminedhospitaldatafrom2002,approximately1.7millionHAIsoccurannually.Thenumberof
estimateddeathsassociatedwithHAIsinU.S.hospitalswas98,987.Ofthese,35,967werefor
pneumonia,30,665forbloodstreaminfections,13,088forurinarytractinfections,8,205forsurgicalsite
infectionsand11,062forinfectionsofothersites.AccordingtotheCDC'sanalysisofthestudy,"HAIsin
hospitalsareasignificantcauseofmorbidityandmortalityintheUnitedStates."
33.HospitalsandhealthsystemsareenteringintoavarietyofvaluebasedpaymentmodelswithCMS
andprivatepayers.ManyvaluebasedagreementswithprivatepayersaresimilartoCMS'VBPprogram
wherethereareincentivesforprovidinghighqualitycarethatmeetscertainbenchmarks.Othersaremore
complexandmayincludeaccountablecareorganizationarrangements,capitatedpaymentsforapatient
overasetperiodoftime,orbundledpaymentsforcertainmedicalandsurgicalservices.
34.Accountablecareorganizationshaveprovenapopularvaluebasedmodel,atleastintermsof
systemswillingtotesttheirviability.ACOswereoneofseveralprogramscreatedbytheCenterfor
Medicare&MedicaidInnovation,acentercreatedandfundedbythePPACAtopilotnewpatientcare
modelsintendedtoreducecostsandimprovequality.CMScreatedseveralprogramsforACOs,including
theMedicareSharedSavingsProgramandthePioneerACOprogram.TheCMMIalsolaunchedthe
BundledPaymentsforCareImprovementProgram,whichwillpayhospitalsabundledrateforcertain
hospitalbasedandoutpatientservicesassociatedwithselectedDRGs.
35.ACOsarealsonowbeingoperatedbyprivatepayers.InFebruary2013,LeavittPartnersestimated
therewereatotalof428ACOprogramsacross49statesand32sucharrangementscreatedwithin22
differenthealthplans.
36.Becauseofdemandstolowercosts,improvequality,coordinatecareandimprovepopulationhealth,
hospitalsareconcernedwiththeiralignmentwithphysicians.Physicians,afterall,controlmosttestingand
treatmentdecisions,andtheirgoalsmustbealignedwiththoseofthehealthsystemforsuccess.To
achievethis,healthsystemslooktoclinicallyintegratewithphysicians,whichcanbeachievedthrougha
varietyofmodelsrangingfromemploymenttooperatingamanagementserviceorganizationfor
independentphysicians.
37.Despitethevarietyofmodelsavailabletoachieveclinicalintegration,physicianemploymenthasrisen
inpopularity,likelybecauseiteliminatesmanylegalhurdlesassociatedwithhospitalphysician
relationships.AccordingtotheAmericanHospitalAssociation,45percentofphysicianswereemployedin
2012.
38.Employmentvariesgreatlybyphysicianspecialty.Forexample,only25percentofspecialistswere
employedin2012,accordingtoTheAdvisoryBoard.However,thatwasasignificantincreasefromthe5
percentemployedin2000.Aphysician'sdecisiontoacceptemploymentseemslargelydrivenbyasense
ofindependence(somethingapparentlymorecommonamongsurgeons)andanabilitytomaintain
incomeinaprivatepracticesetting.Thatis,specialtiesaremuchmorewillingtoacceptemployment,and
evenseekit(inthecaseofmanycardiologists),afterreceivingsignificantphysicianfeepaymentcutsfrom
Medicare.
39.Anticipatedphysicianshortagesincertainareasofthecountryarealsodrivinghospitals'effortsto
alignwithphysicians.TheAssociationofAmericanMedicalCollegesestimatestheU.S.willhavea
shortageof150,000physiciansby2025.
40.Whenhospitalsemployphysicians,theyoftendosotoprepareformanagedcareandotherbusiness
purposes.However,hospitalleadersshouldkeepinmindphysiciansarequiteexpensivetoemploy,andin
fact,increasedregulationshavemadeoperatingphysicianpracticesmoreexpensivethaninthepast.
PhysicianpracticeoperatingcostsperFTEphysicianrose63percentfrom1998to2008,accordingtothe
MedicalGroupManagementAssociation.However,physiciansoftengeneratesignificantrevenuefora
hospitalwhenemployed.Forexample,anorthopedicsurgeongeneratesamedianrevenueof$2.7million
forahospitaloverthecourseofayearmedianorthopedicsurgeoncompensationis$519,000forthesame
timeperiod,accordingtodatafromMerrittHawkins.(See"51StatisticsonPhysicianSalariesvs.Hospital
RevenueGenerated.")
41.Theaveragedebttocapitalizationratioforanonprofithospitalin2011was40.4percent,accordingto
Moody'sInvestorsService.Duetotherecession'simpactsoninvestmentincomeandvolume,many
hospitalshavereducedcapitalspending.Forfinanciallystrappedorganizations,accesstooutsidefunds
forcapitaloutlaycanbechallenging.Asaresult,thehospitalsareunabletofundlargeexpensessuchas
physicianemployment,electronichealthrecordsystems,andothercapabilitiesrequiredforsuccessina
valuebased,coordinateddeliverysystem.
42.Mosthospitalsaremovingtowardimplementingelectronichealthrecordsystemsandsomehave
alreadyfullyimplementedthem.Accordingtoa2012KPMGsurvey,50percentofhospitalssurveyed
reportedtheyweremorethanhalfwaytofullEHRimplementation.
43.Hospitalsthatsuccessfullyimplementelectronichealthrecordsandareabletodemonstrate
"meaningfuluse"ofthoserecordsaccordingtoCMS'standardswillreceiveincentivepayments.
AccordingtoCMS,ahospitalcouldearn$2millionmorebysuccessfullyattestingmeaningfuluse.The
fundingfortheseincentivepaymentswasallocatedbyCongressintheAmericanRecoveryand
ReinvestmentActof2009.
44.Notsurprisingly,95percentofU.S.hospitalsparticipatinginasurveybytheAmericanHospital
AssociationreportedtheyplantopursuemeaningfulusecertificationundertheMedicare&Medicaid
ElectronicHealthRecordsIncentiveProgram.16

bonusandnonsalarypaymentsareincluded.
